What does Depreciation mean?
The word depreciation means a reduction in the value of an asset due to normal wear and tear. When an asset is used, it is bound to get dirty, scratched, used rigorously. It is never going to be the same as when it was bought as brand new. These are called normal wear and tear. Every asset except land depreciates every year. The land has always been the only exception to this.
Example – You have booked a brand-new car and the day has arrived for the delivery of your car. The moment you take the car out of the showroom, your car depreciates by 20%. Such is how depreciation is charged in reality. Thus, the assumption is that the car will be on-road and it is bound to get exposed to dirt, scratches, road bumps, and lots more. Similarly, all the other assets depreciate, though the rate of depreciation may differ from asset to asset and the method of depreciation used year on year.
Wear and tear for tangible assets which can be touched, and seen is called depreciation. Whereas the same depreciation for intangible assets which cannot be seen is called amortization. The calculation method for depreciation and amortization differs.
